Cuddlhu is a sentient mass of tentacles in a human/pony suit.

What is she exactly?

Well, this is what I’d like to think happened.  
GMHAA/GMMSAA found Cuddlhu when she was just a suitless sapient mass of tentacles, had a nice conversation with her and felt bad for her because nobody/pony else would give her a chance (due to her being a mass of tentacles and the common misconception about masses of tentacles). So he tried to sew together a human/pony suit for her… only to soon realize that he has no talent for sewing whatsoever.  
So he had Rarity either teach him to sew or sew together a human/pony suit for him.  
Then he laid it down near her while she was sleeping (though it was hard to tell, due to her tentacles still wriggling in her sleep), and her tentacles just inadvertently put it on in her sleep.

If you’re going to repair something you nsfw yourself, then you should have some of the same material over to use. – I’m also not sure how you can lose clothes in public xD Boots and jacket, perhaps. But shirt and skirt?

She’s literally a mass of tentacles. Like, they’re not even joined, but are basically like a pile of spaghetti. Even those eyes are part of the costume :D

The costume is naked of course (but Barbie doll anatomy) and she dressed herself in clothes she swiped from the lost and found bin (Hence the jacket, short skirt, and gum boots combo). Of course, she needs to do self-repairs if the costume gets damaged and she needed to patch a split crotch. I just tagged it as such because, let’s be honest, they’re very obviously supposed to evoke the appearance of panties :P

Okay I see what this character is now.
 
Those panties can still be real panties, as she can have dresses the plushie in real clothes. That seems much easier than having to make your own clothes, if you’re only experienced making plushies.

She’s literally a mass of those tentacles in a human costume, that somehow have a combined singular sapience (she thinks she’s one single person rather than a bunch of individual creatures). She dresses up this way because she’s lonely and craving interaction with others :D

It’s actually a patch of fabric she used to repair a split crotch in her costume. She just very recently got caught by the truant officer and dumped in this school, so she really doesn’t have a very good concept of what’s inappropriate and the like. Her innocently flashing her “panties” and not being even vaguely aware of the implication of doing it was very intentional to illustrate how poor her grasp of propriety and what is or isn’t appropriate is :P
